Exchange Insolvency
A venue holding customer assets fails, and the balance shown in the account becomes a claim in a bankruptcy rather than an asset the customer controls.
How it happens
Assets held at a venue are usually pooled in accounts the venue controls, and the account balance is a database entry recording what the venue owes. Whether that entry survives insolvency depends on the terms of service and the law of the venue's jurisdiction, and in several failures customers have been treated as unsecured creditors ranking behind other claimants. Failure can arise from losses on the venue's own trading, from lending customer assets to a borrower that defaults, from a hack, or from a run once doubt takes hold, and the typical sequence is degraded withdrawals, then a pause, then a filing. Recovery, where it happens, takes years and is often distributed in units and proportions decided by a court rather than by the original balance.
What you can actually observe
Read the terms of service on title, segregation, and what happens in insolvency, since the language is usually explicit once found. Check whether the venue publishes proof of reserves, whether that exercise includes liabilities, and who performed it. Withdrawal processing times during past stress, published financial statements if any, and the licensing regime that governs client money are all observable before the fact.
Precedent
Mt. Gox failed in 2014 and its creditors waited more than a decade for distributions, and FTX halted withdrawals and filed for bankruptcy in November 2022 after customer assets had been used elsewhere.
What makes it more or less material
Check whether the terms transfer title, whether segregation is legally required, whether reserves and liabilities are independently verified, the venue's jurisdiction, and its withdrawal behavior in prior stress episodes.
